DX has detailed that H1 trading continued to track materially ahead of last year up until Christmas. Since then, momentum has remained encouraging, although B2B has been modestly impacted by the current lockdown for DX Express. The outperformance is due to continued strong progress at DX Freight, where both volumes and margins have improved on last year. Volumes at DX Express are slightly ahead, but margins have softened with the pandemic resulting from a higher B2C content. Net new business across both divisions remains encouraging and the new business pipeline is very healthy. We have upgraded our forecast for FY 2021E adj. PBT by £2m and EPS by 32% and raised our target price from 33p to 39p. We will review our FY 2022E onwards forecasts alongside the detail of the H1 results and when more trading history this calendar year has accumulated. We reiterate our view that the group is in a strong position to rebuild profitability by winning new business and improving efficiency, productivity and margins.

DX has detailed that it has experienced a slow and steady recovery in trading since 16 April. While group sales are still down 10% to 15% below previously expected levels, this is better than the 33% decline seen at the start of the lockdown. Customer activity has started to improve and DX has adapted, focusing more on B2C than normal with a continued focus on customer service and cost control. We have upgraded our FY 2020E LBT by £2m to -£0.9m, which splits as -£1.7m in H1 and a £0.8m profit in H2. We reiterate our view that as economic activity picks up, DX will see an immediate benefit and resume its recovery path and strategic progress.

DX has confirmed that trading up to the date of the lockdown in the UK was in line with expectations. However, there has been a 33% reduction in delivery activity in recent weeks. The company is not providing guidance until the COVID-19 position becomes clearer, but we note that costs have been cut quickly. Further, net debt was £8.9m at the end of March, meaning there is good headroom within the £20m invoice discounting facility. This headroom will be further enhanced by payment deferrals, including VAT, of £10m and Government contract renewals within Exchange that are typically worth £7-8m, due in Q4. DX is well placed to weather continued difficult market conditions for a reasonable period of time. We have no doubt that when economic activity picks up, DX will see an immediate benefit and resume its recovery path and strategic progress.

We update our valuation following our initiation note in September. Since then there has been multiple positive developments in terms of new strategic collaborations with world leading organisations as well as investment to ensure capacity can be built up to satisfy demand. Our revised target valuation of 191p reflects elements of the ABB relationship in a number of major markets, albeit the longer-term opportunity could be much bigger than this. Indeed, we have not included all AFC’s growth opportunities in this valuation. Recent profit taking gives an opportunity to re-visit the long-term investment thesis. Directa Plus has announced that it has signed a supply agreement and a Strategic R&D Agreement with NexTech Batteries Inc, a leading company in the field of Lithium Sulphur batteries based in Nevada, US. These agreements follow on from the Memorandum of Understanding entered into between the two companies and announced on 26 October 2020. The Supply Agreement has an initial duration of three years, with an option to extend for an additional two years and under the Supply Agreement, Directa Plus will supply NexTech with 300kg of nanoplatelets in 2021, with quantities for delivery in each subsequent year to be agreed between the parties. Directa Plus and NexTech have also agreed a worldwide bilateral exclusivity between the parties in the lithium battery field for the duration of the Supply Agreement. The three year R&D Agreement provides for Joint Lab activities with the intention of developing new specific grades of G+® graphene nanoplatelets for a next generation of Li-S batteries. Both parties will dedicate selected scientists from their R&D teams and part of their respective facilities to the enterprise. As announced in November 2020, NexTech, using Directa Plus's G+ materials, achieved 410Wh/kg of specific energy in a practical demonstration system at a weight only slightly below 30g. For comparison, standard lithium-ion batteries have a specific energy density of 100-265 Wh/kg.

Directa Plus has announced that its existing relationship with NexTech Batteries Inc has progressed to a formal supply and strategic R&D agreement. We consider this a very positive development, given the potential for Lithium-Sulphur (Li-S) to disrupt the dominance of Lithium-Ion batteries. Directa will supply NexTech with 300kg of G+® graphene platelets this year, with potentially far higher quantities for delivery in subsequent years linked to NexTech’s anticipated growth.
Volex has reported interim results that are in-line with expectations following a strong trading update in mid-October. Of far greater significance is today’s announcement of the proposed acquisition of DEKA for a consideration of up to €61.8m on a debt free basis. DEKA is a leading and highly profitable power cord manufacturer, strategically located in Turkey, that serves leading European white goods manufacturers. The acquisition should close in early CY2021, subject to expected Turkish Competition Authority approval. We foresee 15% earnings enhancement in FY2022E with further opportunities for revenue synergies with Volex in the Far East as its operations also vertically integrate, production efficiencies increase and the cost of production falls. The statement highlights that pro forma net debt/EBITDA remains under 0.4x and this provides scope for further bolt-on acquisitions alongside a new $70m RCF and $30m accordion, also announced with the interims.

We are now able to include forecasts for FY-2020E and in addition '21 and '22 scenarios, illustrating the potential upside.

Drax Group has announced the acquisition of Pinnacle Renewables, a major provider of biomass pellets based in Canada with operations in British Columbia and Alabama. The combination will make Drax the world’s leading biomass provider. We see biomass and carbon capture and storage (BECCS) as the key route to the negative emissions required to bring about a net zero world. Drax’s move should allow it to capture a significant proportion of the value of growing demand for this solution in our view.
