For fighter pilots, it is a minimum requirement. But having 20/20 ‘visual acuity’ (correct term) does not necessarily mean you have perfect vision (as convention assumes); instead, it indicates sharpness and clarity of vision at a distance. It is measured by a Snellen Chart, which displays letters of progressively smaller size and whereby 20/20 means that the test subject sees the same line of letters at 20 feet that a person with normal vision sees at 20 feet (or 6 metres; but 6/6 simply didn’t catch on).

Following continued delays of a Brexit agreement, few sectors within the UK market have remained attractive to investors despite low valuations. One sector which has continued to outperform despite the political drama has been the UK video gaming sector (henceforth UK gaming), which we are fans of. We believe a combination of sector-leading growth, strong cash conversion and timely cyclical positioning support our positive view on the UK video gaming sector.

Dame Agatha Christie (née Miller) published more than 80 books and plays; and the Guinness Book of World Records lists her as the best-selling novelist of all time with roughly two billion copies sold. ‘And then there were none’ was originally published in 1939, with an un-politically correct title; and it is still the world’s best-selling mystery (with more than 100 million sold). Dwight Barkley PhD is a Professor of Mathematics at the University of Warwick. He studies waves in excitable media such as the Belousov-Zhabotinsky reaction, heart tissue and neurons. In 1997, Dr Barkley and Dr Laurette Tuckerman, a Paris-based mathematical physicist, developed ‘bifurcation analysis for time steppers’, which is a technique for modifying computer codes to perform bifurcation analysis. More lyrical, perhaps, Dwight is also known for formulating an equation to estimate how long it will be until a child in a car asks the question “are we there yet?” And, it is shown on the image on page 3 of this report. Herein, there are three factors which decide the timing of this wearisome question i.e. one plus the number of activities, divided by the number of children in the car squared. That figure is then added to the time it took the family to get into the car and set off on its journey. Crucial in putting off the first query as to the proximity of the destination are onboard activities for children i.e. no activities equals a question before leaving the driveway. Dr Barkley says: “Mathematics can help answer many of life’s questions”. If only the Brexit journey were that simple. It is not. We are all children now stuck in the back seat; and, maybe, we are still on the driveway with a dearth of on-board activities. Yes, three years on Brexit-resolution-fatigue is making itself felt across the board, including the UK Housebuilding Sector, where the fall in value in 2Q’19 was 7%. Berkeley said something similarin its final results, on 20 June, when it lamented an uncertain operating environment and “a lack of visibility in the political outlook”; and its PBT is expected to fall by a further third this fiscal year. The daily Sector value chart is also lurching from top-left to bottom-right (as is the British Pound versus the Euro). Yes, there were two palpable positives in 2Q from the NHBC and UK Finance about building activity and mortgages; plus, on the third day of 3Q, CBRE’s bid for Telford Homes. Nonetheless, prospective earnings growth for the Sector is now flat in both 2019 and 2020. This is about the journey.

We’re just over three months in to 2019 and we’ve seen a 10% UK market rally, retracing much of the Q4 decline, such is the nature of fickle market sentiment. That said, many of the issues we wrote about three months ago that were impacting markets remain: notably Brexit, trade wars, geopolitics and global monetary policy. The 2019 rally thus far feels somewhat fragile, with competing forces of optimism on a potential trade deal which could underpin the rally, against the deterioration in underlying economic data that could ultimately undermine the recent market gains. In this context, we look at what the lead indicators and the market are telling us about the industrial cycle and the stocks most exposed to various industrial trends. The Q4 derating in short cycle industrials and autos had been vicious and while these sectors have seen a more solid footing in 2019, with earnings downgrades being priced in, it will likely take a trough in lead indicators before short cycle stocks can start to perform again and re-rate relative to the market.

In Q2, UK equities regained some of their poise after the draw down in Q1, although uncertainty around Brexit continued to grab the headlines. On the back of this, investor concern about the UK economy has been understandable in recent months given a number of negative data points. However, we see reasons for optimism for UK Plc with wage growth supporting an improving outlook for the consumer and business investment holding up. That said, continuing UK political disruption clearly remains a risk going forward.

Interim results reflected continued good trading conditions in the UK, partly offset by a 6% FX headwind caused by £ weakness, together with a good recovery in Ireland, albeit from a low level. Abbey completed 237 sales in the first half (2016: 252), split UK 201; Ireland 32; Czech Republic 4 (2016: UK 219; Ireland 15; Czech Republic 18). Reported revenues grew 2.4% to €90.4m and reported PBT increased 7.6% to €23.42m. EPS grew 10% to 89.19c.

Finals – Continued strong trading
Abbey’s full-year results reflect another year of strong underlying trading, combined with weaker Sterling which impacted reported € sales and profits. Abbey completed 586 house sales in the year, down slightly on the 597 units in the prior year and average Sterling translation rates were over 12% weaker than the prior year, but these factors were largely offset by stronger pricing with reported € revenues down only 2%.

Interims – UK still trading well
Interims reflected continued good trading conditions in the UK offset by a strong FX translation headwind of 13.7%, given that Abbey reports in Euros. Overall, Abbey completed 252 sales in the first half (2015: 294), split UK 219; Ireland 15; Czech Republic 18 (2015: UK 264; Ireland 15; Czech Republic 15). Reported revenues declined 21% to €88.3m and reported PBT declined 26.7% to €21.76m. The interim dividend has been increased from 6c to 7c.

UK Housebuilding Sector: Q3 2016 - “I am Steve McQueen”
Steve was street savvy, but he was not the smartest knife in the drawer, which makes his Delphic comment to Robert Vaughn all the more surprising. What Steve was saying is that “it’s not over yet”; that there is still a lot more to come (sadly for McQueen, who died in 1980 aged 50, it was a future that was not his). The same is true of Brexit and the collateral undulations that it has riven in the UK Housebuilding Sector. Immediately post-the-Brexit-vote, the UK Housebuilding Sector tanked 36% in value in two trading days (24 and 27 June with a weekend in between); and at one stage was off almost 40%.

‘Billions’ - UK Housebuilding Sector - Q2: Summer 2016
The pilot episode of the much-hyped new TV series ‘Billions’ raked up almost three million viewers on debut in January of this year, which was a new record for Showtime. It is a sort of ‘Wall Street’ for a post Global Financial Crisis (GFC) audience. Damian Lewis heads the cast together with Paul Giamatti - and, the often parsimonious, IMDb has awarded the programme a premium 8.4 score. Lewis’s character Bobby Axelrod is an ambitious hedge fund manager and the sole survivor of the part-eponymous, Axe Capital, during the 9/11 attacks. Bobby is clever, charismatic and charitable (but not whiter than white). He is also very rich, lives in a nice house and knows what ‘billions’ is/are - and has a few himself; albeit these billions tend to slip in and out of his grasp, as is their wont. The UK Housebuilding Sector is also ambitious and survived the collapse of Lehman Brothers and the ensuing Global Financial Crisis. Similarly, it is smarter and wealthier than it has ever been; and, yes, charitable but not atramentous. It is also in award- winning form, which is a good job as it acts out another palpable crisis - the Brexit vote - and a £9 billion loss of value in six trading days. But do not despair.

Re-run of the value screen and 10 focus stocks
We have completed another periodic refresh of our value screen, first established in our inaugural quant/screening note of 26 May 2015. As usual the screen selected the 25 stocks exhibiting the most extreme value characteristics (based on 2016 consensus P/E and latest price to tangible book ratio) from our universe, and we have chosen 10 stocks to focus on. Since inception last year the screen has outperformed the main small-cap and micro-cap indices (by about 8pp and 3pp respectively) and has proved to be pleasingly defensive.

UK Housebuilding in 2015; and a look to the future - The Fantastic Four
The Fantastic Four is Marvel’s original and longest running superhero team who, through a cosmic incident, develop super powers; and then use them for good. Reed Richards (Q1) is able to stretch like rubber, while Johnny Storm (Q2) can produce fire at supernova temperatures and is able to fly. Meantime, Sue Storm (Q3 and sister of Johnny) can turn invisible and create force fields, especially when angered; and, finally, Ben Grimm (Q4 or ‘The Thing’) becomes a large, rock-like creature with immense strength. In 2015, the UK Housebuilding Sector embraced the legend and its own extraordinary powers - and was able to fight off the common arch enemy Dr Doom.

Interims - Trading remains strong
Interims reflect a period of strong trading as well as the c.11% translation benefit from converting the predominantly £ based profits into Abbey’s € reporting currency. Revenues increased 54% to €111.9m, operating profit grew 78% to €29.4m and PBT increased 75% to €29.7m. EPS increased 73% to 110.1c. The balance sheet remains very strong with €80.6m of cash and €13.7m of gilt investments. The interim dividend has been increased 20% from 5c to 6c
